Does anybody have experience in upgrading it from 7.3?
How it should be done (in Sandbox, in Production)?
In cloud version we would submit a request to DSE team to do that, in on-premise we don't have it.
Should we just delete our environment and redeploy it with the new version and apply our modifications?
Should same be done for Production?

You should start the upgrade process in a sandbox and evaluate if everything is working correctly. If you have overlayered code in 7.3, it needs to be replaced with extension based developments..

This documentation isn't very helpful.
It is only talking about updating environment and installing application/binary hotfixes.
What I want to do is to upgrade D365 from 7.3 version to 8.1 which can't be done by a regular hotfix.
I suppose that the right way for now is to redeploy the environment with the new version.
But still there are some questions:- How to do a data upgrade in an on-premise version?- How to upgrade Production after Sandbox was validated?
I do agree with you that the documentation for on-premise is incomplete. Probably, the upgrade option is not documented or even not released yet. For the could option, there is a clear document about the process: docs.microsoft.com/.../upgrade-latest-update
With this information, you can actually do an upgrade already on a development environment. You can create a support ticket for Microsoft Support to ask about the correct procedure for on-premise environments. It could be as simple as installing the latest PU and application updates and some data upgrade scripts... But also Microsoft might create a complete new environment and do a data upgrade.

We have already done an upgrade in our development environment, only Sandbox and Production are left.
