Here is the hierarchy I am looking to achieve.
How can I set this up in my product catalog properly?
Here is the 2nd idea I had since the 1st hierarchy is not achievable in Dynamics.

In my opinion, both the 2nd and 3rd idea are fine.
The product relationship has nothing to do with the product hierarchy. You can choose any product for G and NG products as its Upsell product.
If products I, T and TC have common attributes, then I recommend the 2nd iead, otherwise the 3rd idea.
