We are running SL client on Windows XP SP3 and would like to upgrade the database to SQL Server 2008 from SQL Server 2005. Is this possible?

Yes - Dynamics SL 6.5 is supported on SQL Server 2008. You can find all the details of what is supported for SL 6.5 in the system requirements guide at the following link. mbs.microsoft.com/.../sl65_sysreq.htm 6.5 system requirements

I should have also informed you that support for Dynamics SL 6.5 is ending on April 12, 2011. It would be advisable, if you want continued support for your Dynamics SL installation, to upgrade to a supported version by that date.
