I've created knowledge base articles and using it through the case's activity pane
Few questions:
1. When i pop to article it pop in the middle of the screen as half of the screen. can it be set to be bigger?
2. Adding a picture requires an URL. can i just add a picture without having it on the web?

You definitely not wrong in terms of overheard. It's to bad it couldn't just upload the image into the web r sources for you automatically. I suspect we'll see changes to how this works in the future but for now we're stuck with this method.
Yest you can give web resources privileges for a security role:
Go to Settings >> Security >> Security Roles, then opent the security role that you want to give it a privilege for adding web resources, under Customization tab you will find Web Resource privileges:

This seems like a bit of overhead
for every image within the article, which can be done without system admin permission, i need to add a web-resource?
It requires admin involvement.
Can regular users add images?
The answer of question 1 is No but you can use the browser zooming, and for question 2, yes you can by adding you image as web resource into CRM, please follow the steps on this article:
