How to handle FIFO/Non-FIFO physical flow with Standard Cost valuation in D365 F&O?

Hi everyone,

I’m working on a requirement where the business always wants to value inventory using Standard Cost, but their physical inventory handling method (like FIFO or Non-FIFO) may change over time.

In their current ERP system, this is possible because:


  • All financial postings are always based on Standard Cost, and

  • The physical flow logic (FIFO, LIFO, etc.) can be changed anytime, without impacting valuation.

However, in Dynamics 365 Finance and Operations, I’ve noticed:


  • Once you assign an Item Model Group, it controls both financial valuation and physical flow.

  • D365 doesn’t allow changing the model group if there are existing transactions.

  • This makes it difficult to mimic the same flexibility they currently have.

Example:


  • Item: ITEM-1001

  • Current setup: Model group = Non-FIFO, valuation = Standard cost

  • After a few months, business wants to change only the physical handling to FIFO — but still keep financial valuation as Standard cost

Is there any standard way or recommended approach in D365 F&O to achieve this?

Or perhaps a setup that allows physical flow (FIFO/FEFO) to be handled through WMS or location directives, while keeping financial valuation fixed to Standard Cost?

Would appreciate any suggestions, experiences, or best practices for this kind of scenario.

    Physical handling is not a term that I am familiar with in relation to F&O.
     
    When you say Physical handling = FIFO do you mean that the inventory which is received first should be shipped out first?
     
    And Physical handling = Non-FIFO. What does that mean? It doesn't matter which order inventory is sent out?
     
    Are you using the Warehouse management module for your picking? If yes, are items received and stocked on License plates? Are your items Batch or Serial number controlled?

    Dont equate the two (physical and financial). Important to note that the Item Model Group FIFO is a valuation method and will not drive any physical flow that meets Firts-in First-out; it just drives how cost flows between inbound and outbound transactions.
     
    There are ways that you can handle an Item physically using FIFO principle, yet use a Standard cost valuation.  Expiration dates is one example, where you would reserve using FEFO principles.  Over the last years several new features added to address the physical handling in Warehouse Management module, including license plate aging, location directives using FIFO principle to help you ship the older goods earlier etc.

    Thank you both for the clarification — that makes a lot of sense.

    Yes, when I mentioned physical handling (FIFO / Non-FIFO), I was referring to how items are physically picked and shipped — for example, shipping the earliest received inventory first (FIFO principle) vs. not following any specific order.

    And yes, we are using the Warehouse Management module with license plates but not batch-controlled items.

    I now understand that the Item Model Group FIFO only affects financial valuation, not the physical picking order — and that the physical flow can instead be managed through WMS features like:


    • Location directives with FIFO sequencing,

    • FEFO using expiration dates,

    • License plate aging, etc.

    So just to confirm my understanding:

    If we keep the Item Model Group = Standard cost, but configure WMS rules (like FEFO or LP aging), we can still physically follow FIFO picking — while financial valuation remains fixed at Standard Cost.

    Is that correct?

    Hello Hitesh,
    That is correct. The two FIFO concepts (valuation method and physical inventory flow) are connected by name only.    
     
    If not using batches, you can still use the WMS configurations to maintain a flow that is FIFO.
