Is there a way we can download the entire inventory list in Excel and perform counting and update the same excel and upload to F&O so that correct physical inventories are updated in system?
Yes You can download counting journal , export to excel and publish the same.
Can you give steps please in ax
1. inventory MANAGMENT > counting journal > New Batch
2. Create Lines for counting as per your criteria
3. Open in Excel by clicking Office button on form next to attachment
Note: If you don't have listed template , you can create:

Inventory counting journal headers
Inventory counting journal lines
4. Enter your Counted quantity
5. Publish back to D365
