Like like other's mentioned, any error we get in crm can easily be indentified if we get the actual error message. Dynamics 365 log file and tracing does prettry good job in giving us the relevant error messages most of the time. If the log file does not have much info to identify the issue, tracing and any logs in the event viewer will definitely help us. If you could download and share the log file we should be able help.
Does it fix the issue when you give those privileges you mentioned to for custom entity?
For account merge, the user should have the following permissions on Account
prvAppendAccount
prvAppendActivity
prvAppendToAccount
prvMerge
prvReadAccount
prvShareAccount
prvWriteAccount
prvWriteActivity
In addition to these, you will have to check the custom entity privileges as well.

In addition to that assuming you are using on premise system, download this log file and see if there is any information which is helpful if not check event viewer and see if there is an tracing information is after executing merge. If not try to enable tracing in your CRM server and check log files there you should definitely get some pointer why this is happening.

That's great - the reason i asked for logs is that - it should give you the record id, entity object type code and the user id. Using those details we can dig it down further - do you see something like this in the log file?

I have checked this factor also:
I went into the security roles and checked for Merge (Business management) whether it is enabled for the security role and that seems to be there already.
I checked for security fields on the form and no correction is required.
I checked for the child/sub entities if the user has got the rights to corresponding entities but in here we miss Create, Write and Share privilege to the custom entity Quote.
Could you please download the log file - there must be some more information there.
