Hi
What dictates the default order type held against the Default Order Setting of an item. Does it always default to "Purchase Order" and requires manual update?

For an item of type Formula/Planning item/Co product it will by default be "Production order".
But generally speaking, yes, it will default to "Purchase order"
When you create a purchase order, you must indicate which type of an order it is. You can select one of the types:
You can set up a default purchase order type in the Procurement and sourcing parameters (form) in the Purchase type field.

Default order type can be override: For the site-specific order settings, select this check box to override the existing default settings. When you select this check box, the fields in the Inventory quantity and Other field groups display existing default values for the item, but you can change them.
