Hello, I'm struggling to figure out what is the correct license for 365 to do development and demos for a client. This work requires a full custom solution to be created. Can I create custom solutions in the Business edition? If not what version and license do you need?

Any full Dynamics 365 Customer Engagement license will allow for customization. There are different components/modules OOB in the Sales and Customer Service modules so that is a consideration. Microsoft is not going ahead with the business edition version of Customer Engagement, so it is only the Enterprise license.
As I mentioned before, you could sign up for a trial. The trials at the demos site are for 90 days, I think the regular trials are also this long but it's been a while since I signed up.
Your best option for licensing would be to join the MPN and purchase an Action pack subscription ($475/yr). It includes Dynamics CE licenses internal use. Alternatively you could look at the current SMB promo pricing (Approx $75/month). You would need to purchase this from a partner.

Yes. I want to create a solution in CE for development and demos to clients of the development work. I tried the demo's URL but I end up being asked to sign in over and over again if I choose MS user. Not sure why. Anyways, I thought trials were only 30 days? You wouldn't happen to know the cheapest Enterprise license for 365 that allows for solutions?
It sounds like you want to create a solution in Dynamics 365 Customer Engagement (formerly CRM.) Customization of Finance & Operations, Business Edition is done through extensions. Finance & Operations is an accounting system, Customer Engagement is for sales and service automation. Customizations in Dynamics 365 CE are done using solutions.
You can sign up for a demo environment at https://demos.microsoft.com or just sign up for a standard trial. The Dynamics 365 trials are 90 days, and you can always export your solution files and import them into a new environment later.

What I'm trying to understand is what the cheapest 365 license is that will allow me to create a custom 'solution'. Finance and Operations is $40 / month and is the cheapest option but I won't be using Finance and Operations other than to do development. Microsoft doesn't have any development 365 options so I'm trying to find something that will allow me to do development work.
But are you taliking about Microsoft Dynamics 365 for Finance and Operation - Business Edition (NAV-based)?
I see what you mean. Okay, I'm not planning on going as far as that. I want to just use the standard 'create new solution' available from the 'settings' menu. The client doesn't require a lot of customization, the normal entity creation, relationships, views etc is enough. If I can create a new 'solution' from the 'settings' menu like you can in the Enterprise Trial that should be fine.
Yes but a full custom solutions must be developed as extensions (new object, new tables, and so on) and deployed to the server. Extensions object must have object ID in order to be created. You need to use permitted IDs.
Just to be clear I don't need any of the modules as I'm developing a full custom solution. I'm not sure what you mean by extension in your licensing range.
