We have recently purchased MSDynamics 365 online version. (managed service) I was reading some blogs and confused if we can set up some custome domain to this instance instead of crm4.dynamics.com. Our business would like to refer this instance with ourcompany.com. Is it possible to set up custom DNS?

CRM Portals is a way to display the data in your Microsoft Dynamics CRM instance to the outside world (such as customers, partners and the community). It is basically a web site with access to the data that is stored inside of Dynamics CRM, and is hosted on Microsoft Data Centers/Azure. Take a look at the link below at what portals do:

The CRM instance is where your business users access the data and the system. This is where you would see the list of accounts, contacts, leads, customize the forms, views, create workflows, reports, etc...
You cannot create a custom DNS for the instance, but you can for the portal (for example if this becomes your web site). The portal can be www.mydomain.com if that is what you would like. Portal web sites require you to have an SSL certificate though.

You can only have a custom DNS for Portals, but not for your CRM Instance in CRM Online.
Your CRM instance will always be domain.crmX.dynamics.com
Your Portals instance can be anything.

You could only change the URL name as following screenshot. Note: The user will be allowed to use the old URL for 24 hours. After that time period, all bookmarks or Outlook integration that specifies the specific URL will no longer work.

Your company would need to own the custom DNS.
In your 365 environment you can set the reference domain to your custom domain. However you will need to tell the custom domain to point to the Dynamics Domain. There are a few key value pairs on each side that would need to change.
