Is there any way to update the Task entity Activity Status through workflow? When creating the workflow on task entity, we receive an Invalid Argument error on the workflow.

You definetely can update the status of the task with a workflow. I created a very simple workflow that changes the status of the task to completed if the priority wasnt set to 'high' and let in run onCreate, that works fine.
How does your workflow look and what do you want to accomplish with it?
just checking you are using the set status step and not trying to update in the update task step.
For example, Account entity has a task per business process flow stage. Is there a way to auto complete the task based on a field change?
There is no easy way of doing this because the relationship between Accounts and Activities is 1:N, so the system won't know which task to look for.
Alternatively, I see business people working with tasklists a lot, which means a reverse process is more logical to me. If a user says they have completed a task, (witch certain characteristics, because you dont want the workflow to run all the time) you set the field of the regarding account in the business process to whatever field value.

This has worked for me in the past to allow you to trigger child workflows on all linked records based on change at a parent. Works for the other relationship types as well.
