I have AX2012 R2 installed with SQL 2012 and VS 2010.
I am not able to preview the report in visual studio with above error message.
What do I need to do?

To fix this error you need to install SQL Server 2008 R2 Business Intelligence Development Studio (BIDS). Even if you're using SQL Server 2012 for your database, you need this component of SQL 2008 to edit reports in the AOT of AX 2012 R2.
Download here: www.microsoft.com/.../details.aspx
Make sure you select "SQLEXPRADV_x64_ENU.exe" from the download options.
Then install SQL Express Advanced 2008 R2 on the AOS or machine you're running your AX session on with only the BIDS option selected.
