Is it possible to have segment based on Custom Entity that has a email address field within it. Basicaly, the to address of the email needs to be picked from an custom entity Email address field.

Segments always resolve to contacts. And customer journeys always send emails to contacts only.
You can filter on any custom entity in a segment though.

DD, Am I missing something fundamental here, the email addresses I'm holding in a custom entity are of temp nature and we don't want to create contact records in our crm app for those email address. In this scenario what will be the approach, please suggest.

D365 Marketing only sends emails to contacts.
If you were using a tool such as ClickDimensions you would be able to create your temporary list as leads instead of a customer entity.
Maybe you can create the contacts and flag them in a way that they can be segregated from the customer base?
