When in Data Exchange Definition I set File Type field to Xml and then in Intrastat Report page tried to <Create File...>, the file type is created in txt format and not inxml. Did I setup something wrong or this is a bug that Microsoft need to fix?
Yes, you are not doing anything wrong. The system generates the file with a .txt extension, but when you open it, the data will be in XML format.
