Has anyone seen this before? This is in a recently restored database. I wanted to enter Outgoing mail server (smtp.office365.com) credentials in SMTP settings. The system will not accept the email account password. A test email succeeds if I use Exchange as the Email provider. Thanks in advance.
Try deleting that record and enter all details again.

As you have mentioned DB restored so I am sure you are not trying in PROD. Would it be possible for you to delete record from 'SysEmailSMTPPassword' table? and re-enter password from UI again.
I came across this issue the other day and it was resolved after logging into the UAT VM where the error initially occurred.
As I could not determine a root cause analysis, I would create a case with Microsoft as this error was seen by other customers within the last week.
