Does any one know why it is only the first name and last name that is used in the banner?
what about the middle name? Should this be a configurable option?

You can change this, and amend the formatting yourself.

I have set the parameter to FirstMiddleLast, the search field correctly populates the 3 names however the banner name does not reflect this, I tried to change the selection to LastMiddelFirst to no prevail.
So is the banner only intended to show first and last name?

I've tested it for you, and it seems their is a bug.. I'm proposing you raise this with Microsoft.

If you check the global address book, you will see the name is updated correctly:

You will not be able to change the display banner name display as it is by design.
As for the display setting FirstMiddleLast, that wasn't meant for the banner display. It becomes active when you are in the all employee page. Below is a screenshot for better understanding where i changed the display to LastMiddleFirst
