Are there any requirements for application users to be local admin on the AX SQL, AOS, etc? Or are all controls handled in the application?

No Application users should not have local admin access to AX SQL and AOS server...
this is related to Security strategy for Dynamics AX systems installation.
It is always expected to have high security setups.

AX users are authenticated against Active Directory and authorization and permissions to AX is defined with Dynamics AX using the already built-in security roles, permissions and duties. You can extend these security artifacts in AX, but it requires help from an AX developer.
The service accounts that need permissions on the servers are well defined in the Dynamics AX Installation guide: http://bit.ly/1b9vIxR

Only developer guys must have local admin right for publish SSRS Reports, work with Model, etc.
