However the scenario is different, say
Tax1= VAT 4% (Compounded rate)- Unregistered dealers.
Tax2= VAT 12.50% (Non Compounded rate)- Registered dealers.
Customer1 is registered dealer, so he is availing input tax credit.
Customer2 is unregistered dealer, so he is not availing any input tax credit and hence is benefited by lower tax rate (Compounded rate)
Customers are both situated in same location.
If I sell Item1 to Customer1, the applicable tax rate is VAT 4%
If I sell the same Item1 to Customer2, the applicable tax rate would be 12.50%
The tax is dependent on the nature of Customer only.

Yes, item is same.
Customer is different and tax is different.

If all the way, Items are different as mentioned then you can create two different Tax group code and attach the respective on item card.
While you doing the tax setup with this tax group you can mentioned the appropriate tax rate over there.
Is it a case, where item is same but if customer is different then tax is different? if that is the case then can you please provide why it is different?
As you mentioned compounded then I assume that the customer is not going to take the credit of VAT and having special rate compounded.
Now, in Sales line (Sales order line) tax group code is available where you can change the group code manually. now just as a second thought, if you want to take that group based on the customer then it is require a little coding to add one field on customer card and on validate of item code in sales line the tax group code get filled in from there.

In Indian Localisation, 'VAT Bus. Posting Group' is not having any effect to me so far.
The VAT rates are dependent on the location only.

on the customer card you can set the "VAT Bus. Posting Group". A "VAT Bus. Posting Group" contains a list of VAT % values according to some conditions. Selecting an item in a sales line (sales order) gives you a VAT % value from the combination "VAT setting of item" and "VAT setting of customer". To configure the VAT values goto "VAT Posting Setup" Page.

When you say tax type 1 and type. Is it different taxes or percentage of tax is different.
In case 1, where different taxes like for one excise is applicable and for another not then it is different structures you can apply.
For type 2:
1) Case for Sales Tax (VAT / CST) . It is drive through the TAX group code that you can define on item card and based on the TAX area code and jurisdiction setup appropriate tax % will get applied.
2) Case for excise : it is applicable based on the Excise bus. posting group and Excise prod. posting group setup so it will get apply according to an item.
