In the CRM connection string is it possible to replace the server name with alias name?If yes, please provide guidance on how replace the server name with alias name?

not possible (technically because you are onpremise you can setup a DNS entry in your network that create that alias, you should talk with the IT manager of your company, but I don't see the advantage to it)

It seems to be working when we change CRM AppPool Identity from NetworkService to domain user.
In the connection string we are now able to use the alias name.
Do you see any potential if we use a domain user to run the CRM Application Pool?
The domain user is also a Dynamics CRM SystemUser.
I don't know if there will be problems, honestly I don't deal with onpremise installations recently.
Keep notice of the steps you did, at least if in the future something is not working, you know how to reverse the situation if you want to test if that was the problem.
